As a test I have a user change their password at initial logon, they then sing out and try to logon twice using their old password. This of course fails. The user then enters the new password which is accepted. The information about previous logons is now displayed however it does not have a failure count of unsuccessful logons which should state 2.
So I found the cause of the issue which i believe is a fault in the Microsoft operating system. The problem occurs when you have 'Display information about previous logons during user logon' enabled and also have the 'Enforce password history' enabled.

We recently try to deploy a GPO on our network (All Server 2008 and Windows 7) to show previous logons during user logon. The setting is located in Computer Configuration| Policies | Administrative Templates | Windows Components | Windows Logon Options | Display information about previous logons during user logon = Enabled. Our domain level is set to Windows Server 2008. I verified that it is Windows Server 2008 on Domain and Trust.
